To demonstrate Cayman economic substance, an entity first has to establish whether the regime asks it to. Every in-scope entity files an annual notification, but only a relevant entity carrying on a relevant activity must meet the substance test and evidence it in a return. This guide sets out the four steps and the records that make a substance position defensible.

Key takeaways

  • Every in-scope Cayman entity must file an annual economic substance notification.
  • Only relevant entities carrying on a relevant activity must satisfy the substance test and file a return.
  • The test requires being directed and managed in Cayman, conducting core income generating activities there, and having adequate people, premises and expenditure.
  • Investment funds are treated distinctly, so do not assume the regime applies, or that it does not, without analysis.

Step 1: classify the entity

Start by asking whether the entity is a relevant entity. Many Cayman companies, LLCs and partnerships are, but there are carve-outs, notably entities that are tax resident outside the Cayman Islands, and investment funds, which are addressed separately under the regime.

Classification is the foundation of everything that follows and should be documented. Our overview of Cayman economic substance requirements explains the regime as a whole.

Step 2: identify any relevant activity

If the entity is a relevant entity, determine whether it carries on one or more relevant activities: fund management, financing and leasing, headquarters, holding company, intellectual property, distribution and service centre, banking, insurance or shipping business.

An entity carrying on none has lighter obligations than one that does; an entity carrying on several must consider each.

Step 3: file the notification

All in-scope entities file an annual economic substance notification, typically as part of the annual return process, stating their classification, any relevant activity, and tax-residence position. This is a prerequisite to the annual return and must be completed even where no relevant activity is carried on; see Cayman company statutory filings.

Step 4: satisfy the test and file the return

A relevant entity carrying on a relevant activity must demonstrate adequate substance. That means being directed and managed in the Cayman Islands, with properly constituted, quorate board meetings held in Cayman, and conducting the core income generating activities for that activity in Cayman.

It must also maintain adequate employees, premises and expenditure proportionate to the activity, and then file an economic substance return evidencing this. Pure equity holding companies are subject to a reduced substance test.

Evidencing substance in practice

Compliance is as much about evidence as activity: minuted board meetings held in Cayman, records of where decisions are made and where core income generating activities are performed, and documentation of resources.

Building this into the entity's ordinary governance, rather than reconstructing it at filing time, is what makes a substance position defensible. The same discipline supports the wider ongoing obligations of a Cayman exempted company.
